The m17 team has added the improved support for Malayalam unicode
fonts upon my bug report. It can be used with GNU emacs-23.

The mlterm(http://mlterm.sourceforge.net) project is promising. It is
said to have CTL support but I haven't seen anything with indic
unicode fonts.
